Can not log in as user.

Xavier, 777 is basic permissions (-rwxrwxrwx); SUID, SGID and sticky bit is extended permissions. Please, check permissions using command ls -l /bin/busybox Is it -rwsrwxrwx? So, you need to reset SUID bit. Read more about SUID, SGID and sticky bit.

Xavier, it seems that your question is more complex that it looks at first sight. You need a sort of unionfs or aufs to combine regular file system with initrd.
